About this skill

Margin of Safety

R — Original Text (Reading)

"This substantial excess of value creates a comfortable margin of safety in each transaction. This individual margin of safety, coupled with a diversity of commitments creates a most attractive package of safety and appreciation potential."

— Warren Buffett, 1961 letter

I — Methodological Skeleton (Interpretation)

Margin of safety is the "protective cushion before buying": the purchase price must be substantially below your assessed value, and that difference is the margin of safety.

  • Margin of safety ≠ stop-loss line (a stop-loss is post-purchase risk control; margin of safety is pre-purchase protection)
  • Margin of safety ≠ diversification (margin of safety provides protection at the level of an individual investment; diversification is the second layer)
  • The size of the margin of safety should be proportional to uncertainty—the more uncertain, the larger the margin of safety required
  • Margin of safety lets you still potentially avoid losing money when your judgment is wrong

A1 — Application in the Book

Case: Washington Post 1973

  • Problem: The stock price has fallen sharply; should you buy?
  • Use: Buy at about 1/4 of intrinsic value—margin of safety as high as 75%
  • Result: Even if the valuation is wrong, a 75% cushion is enough to protect principal; actual returns were dozens of times

A2 — Trigger Scenarios

  1. Preparing to buy an asset but the valuation is not very certain
  2. Analyzing an opportunity that "looks cheap"
  3. Considering adding to a position in a falling market
  4. Assessing the maximum possible loss of an investment

Language Signals

  • "What if my judgment is wrong?"
  • "How far can this price fall before I'm safe?"
  • "How big is the downside risk?"
  • "How big a discount is needed to make it worth buying?"

Distinction from Adjacent Skills

  • Difference from circle-of-competence : circle of competence asks "Can I judge the value?", while margin of safety asks "What if I judge wrong?"
  • Difference from no-leverage : not using leverage is the absolute bottom line, while margin of safety is the specific protection for each investment

E — Executable Steps

  1. Estimate a range of intrinsic value(not a point estimate)

    • Completion standard: give value estimates for pessimistic/neutral/optimistic scenarios
  2. Calculate the margin of safety of the current price

    • Completion standard: (lower bound of intrinsic value - current price) / lower bound of intrinsic value = margin of safety percentage
    • Stop criterion: if the margin of safety < your minimum requirement (recommended ≥25%) → do not act
  3. Match with uncertainty

    • Completion standard: investments with high uncertainty require a larger margin of safety (recommended ≥40%)

B — Boundaries

  • Margin of safety is not omnipotent—the textile industry had a margin of safety, but industry decline made the value go to zero
  • Margin of safety does not protect against the risk of "buying the wrong industry"—it needs to be combined with circle of competence and moat
  • For highly certain + high-growth companies, the margin of safety may be small, but the investment can still be reasonable
  • Author's blind spot: Buffett relied excessively on margin of safety in his early years (cigar-butt strategy), and later recognized that business quality is more important
